Continued on 13 Pay Yourself First How to save the easy way By Linda Henhoeffer Financial Advisor David Chilton's best selling book The Wealthy Barber has made him wealthy. Chilton's book outlines basic fmancial planning principles in a way that is easy for us to understand. One of Chilton's main points in his book is to 'pay yourself first'. What does that mean? We all have good intentions to save money. But...it's not easy. The best of budgets on paper are useless when unexpected expenses come along. A car needs fixing, the cat needs her shots, a cousin gets married. Saving the leftover money in our pockets usually means no savings at all. Besides, budgets are like diets. It's a rare individual who has the extraordinary discipline to stick to it for any length of time. So, saving money at the end of the month and budgeting usually do not work. David Chilton suggests the easy way is to simply 'pay yourself first'. That is, we should put savings at the top of our spending list rather than at the bottom! In this way, our savings happen in spite of what happens to the rest of our finances. Those of us who have done this for awhile discover we don't even miss the savings amount in our cash flow. Automatic Withdrawals To be successful with this savings program, the best method is to have the amount of our savings automatically withdrawn from our bank account and have the savings deposited directly to our investment account. Using this setup, there is less possibility of us interfering with the transactions and sabotaging our savings program. Save 10% Chilton suggests we save 10 per cent of our gross income. If that amount is too high, we can start with a smaller amount and gradually increase it. Even $50 a month saved over time can grow to be a large sum with the help of compounding interest. (Compounding interest is simply the interest earned on our interest. It is what makes the big difference to the final total of our savings!) Want to be a millionaire? The most common example of a sample monthly savings plan that surprises'us with its results is the following: $100 a month of savings for a 20 year old invested at 12 per cent which grows to an astounding $1 million by age 65! If that 20 year old waits until age 40 to start his monthly savings program, he will have to save $500 a month at 12 per cent to have $1 million at retirement. RRSP your savings To give our savings program an extra boost, we could put our savings inside our RRSP. This gives us an immediate income tax break. Even more important, our interest earned on our savings is NOT income taxed. Income tax is paid only when we withdraw our savings in retirement! Instant tax break Another income tax advantage is to fill out a 'reduction at source' form. This form asks permission from Revenue Canada to have our payroll staff take less income tax off each of our paycheques because of our RRSP monthly savings program. This gives us more money in each paycheque to help us make our monthly savings! Be smart Now when RRSP season rolls around and everyone is panicking about how they will come up with a lump sum of dollars to make their RRSP contribution - you will be very smug indeed! Governments were cruel when they set up the RRSP contribution time limit in February of each year, just as we are all trying to pay off Christmas expenses. With monthly RRSP contributions set up automatically from our bank account, the February RRSP deadline no longer concerns us! Dollar Cost Averaging Monthly contributions to our savings program take advantage of the up and down swings in the markets. When the markets are down, our monthly savings buys more shares. When the markets are up, our savings are making us more money. We win in either situation. In this way, dollar cost aveTaging acts to smooth out the swings in the market. Few of us can write a book that makes us a millionaire. But, surely we can all become wealthier by applying David Chilton's good advice of paying ourselves first.
