At today's rates the interest alone is enough to scare me out of buying any- thing I can't pay for in cash. Whyy do farmers continue to buy so touch?" I didn't have a good answerat the time. But I've thought about it. And I've come up with two reasons. 1. inflation 2. income` tax savings Today, the lender hands you a dollar bill. As it touches your ..fingertips, it is worth nothing. But, the meter is already .running. Interest is accruing. Outside, thingsare inflating. Your dollar' is eroding! You rush from his office with the,. thing decomposing in your very hand: . In recent years our dollars havebeen plagued with an. infestation of ,the parasite known as inflation. This par- asite attacks money itself; al- though it leaves no visible lesions,., it tends to reduce, its value. The lender is extreme- ly susceptible to thisparasite because he 'deals in money, not goods and services. The lender charges interest to counter . inflation, to cover costs, and to make a living. One dollar received a year from now is not .worth one dollar today. It is _necessary to discount, ' e.g. at ° 9% discount rate the one dollar received in a year is vtirth92 cents today. Let us take an example of someone who buys and fin- ances a 510,000 tractor in July, 1979. The dollar am- ount of payback is $7,776 at today's present value (as- sume 9% discount, . annual payment' of $2,000 over five years): The total tax savings over the five year period will be.. $3,670 (assume . $12,000 taxable income). The total' interest charges are $3,900 (interest 13%). The tax sav- ings -will. nearly pay for the interest. This gives us some insight into why rational decisions by. some -- seem very irra- tional to others. It is important to remem- ber that the principal still must be paid -- even though the $10,000 tractor only costs $7,776 at today's present value. The tractor must be put to useful work -- or its costs will outweigh its bene- fits..
